Social Security’s ‘Taxable Maximum’ Jumps 9%—But Will It Make a Dent In The Trust Fund?

Social Security’s payroll tax cap was raised nearly 9% for 2023, meaning more income will face Social Security taxes next year, but the rise is unlikely to affect the solvency of the trusts underpinning the system.

Citing the increase in average wages, the Social Security Administration said the maximum amount of earnings subject to the Social Security tax (taxable maximum) will increase to $160,200 from $147,000 starting in January. The announcement was part of the release of the cost-of-living adjustment, or COLA, on Thursday. The taxable maximum for 2021 was $142,800.

While the increase is sharper than in recent years, it’s unlikely the higher taxable maximum will affect the overall Social Security system, experts said.

The higher taxable maximum “will generate more revenue and tax benefits from higher earning households,” said Rob Williams, managing director of financial planning at Charles Schwab. “It will contribute more to the system. Generating more income may help the solvency but we won’t know for sure until the Social Security trustees release their next report.”

The Social Security and Medicare Board of Trustees issues a closely watched report every year on the financial health of the program’s two trust funds that support benefits to retired, survivor and disabled beneficiaries. In June, the most recent report said that without any changes in the next 13 years, Social Security beneficiaries can expect to see a 20% cut to their Social Security checks in 2035.

The change in the taxable maximum will only be felt by the people with income thresholds between $147,000 and $160,200. Those people who earn more than that maximum—even millions of dollars above that level—will pay the same taxes as someone making $160,200, said Eric Bronnenkant, head of tax at Betterment at Work.

“These changes are not designed to move the needle one way or the other,” Bronnenkant said. “It would require legislative changes to do something on the order of changing the retirement age or changing benefits.”

Roughly 80% to 85% of all wages are below this taxable maximum, according to the Center for Retirement Research at Boston College. And only 6% of all earners will be impacted by the change, or roughly six to seven million people, said Jim Blankenship, a financial adviser located in New Berlin, Ill., specializing in Social Security retirement benefits who also writes for MarketWatch.

There’s been proponents who have called for even higher hikes in the taxable maximum as a way to help shore up Social Security. When campaigning for president for the 2020 election, both Bernie Sanders and Pete Buttigieg proposed hiking the payroll-tax cap.

There have been proposals to stabilize Social Security, such as raising the retirement age, increasing payroll taxes or cutting benefits, and allowing more legal immigration, but legislators have been reluctant to engage the subject of major reform. Social Security has long been referred to as the “third rail” of politics, because it’s deadly if you touch it, but lawmakers aren’t expected to act until the trust funds run lower.

The earnings limit for workers who claim Social Security before their full retirement age will increase to $21,240 and the earnings limit for people reaching their full retirement age in 2023 will increase to $56,520, the Social Security Administration also announced. There is no limit on earnings for workers who are full retirement age or older for the entire year.

“Basically, if you claim Social Security before your full retirement age but are still earning above a certain limit ($21,240 in 2023) then Social Security will withhold part of your benefit and give it back to you later. This is because when you claim early, you receive an actuarially lower benefit. Most people time their retirement and Social Security claiming together,” said Anqi Chen, assistant director of savings research at the Center for Retirement Research at Boston College.

“This just allows someone to earn a little more,” Schwab’s Williams said. “But working in retirement is not just about income. It’s social and an activity and some people still want that.” Some advocates argue that allowing retirees to earn money during retirement raises the question of why Social Security isn’t higher to make such work unnecessary.

“It’s another signal that the Social Security benefits are too low,” Altman said.

Credit Suisse To Tighten The Reins After String of Scandals

Credit Suisse will unveil a new centralized structure on Thursday in an attempt to bring its far-flung divisions to heel and draw a line under a string of scandals that have cost the Swiss bank billions of dollars, two sources said.

Over the past year, Credit Suisse has been fined for arranging a fraudulent loan to Mozambique, tarnished by its involvement with defunct financier Greensill, racked up $5.5 billion in losses when U.S. family office Archegos collapsed, and been rebuked by regulators for spying on executives.

Credit Suisse drafted in seasoned banker Antonio Horta-Osorio as chairman in April to stop the rot and he will lay out his charter to reform Switzerland’s second-biggest bank on Thursday when it presents third-quarter results.

One key change is expected to be the creation of a single wealth management division that caters to a global elite, centralizing oversight at the bank’s headquarters in Zurich, two people familiar with the matter told Reuters.

Under the current structure put in place six years ago, wealth management straddles three divisions: a Swiss business, an Asia-Pacific arm catering mainly to rich Chinese and an international arm based out of Switzerland.

Merging the wealth division would make Credit Suisse simpler and potentially pave the way for cost cuts.It would also rein in local bankers who have enjoyed much autonomy, making them more answerable to senior managers who have often been blindsided by the risks that triggered past scandals, the sources said.

One of the people told Reuters that managers at the bank’s headquarters had become very risk averse and they did not want to give leeway to local bankers, regardless of how much profit they were making. A spokesman for Credit Suisse declined to comment.

Credit Suisse’s financial humiliation stands in stark contrast to its cross-town rival UBS (UBSG.S). In the wake of massive losses and a bailout during the financial crisis, UBS successfully pivoted away from investment banking to wealth management and is now the world’s largest wealth manager with $3.2 trillion in invested assets.

Its shares have climbed 57% in the past 10 years while Credit Suisse has slumped 53% over the same period.Shareholders have deserted Credit Suisse this year following the slew of bad headlines. Its shares are down 12% while UBS is up 36% while Wall Street rivals are riding high on the back of a boom in equity trading and M&A.

Andreas Venditti, an analyst at Swiss private bank Vontobel, said it would take more than “minor changes and a new divisional set-up” at Credit Suisse to reverse the trend.The expected revamp at Credit Suisse has also encouraged some high-profile dealmakers to approach the bank’s senior management to suggest it merges with a rival, another person with knowledge of the matter said.

Those ideas have been rejected so far, however, the person said. Nonetheless, the prospect of a challenge by investors demanding the break-up of the bank, or that its shrinking market value makes it a target for a hostile foreign takeover, have long troubled managers, sources told Reuters earlier this year.

‘WARNING SIGNALS’

With a market value of $28 billion, Credit Suisse is worth less than half of UBS and a fraction of Wall Street giants such as JPMorgan (JPM.N) weighing in at half a trillion dollars. But an approach from the United States would not go down well in Switzerland. Relations between Swiss banks and Washington were damaged when the United States pressured them into giving up their strict secrecy code more than a decade ago.

A combination of Credit Suisse and UBS, which has been touted as an alternative alliance, would face its own problems. For one, it would dominate the Swiss market. Another source said that while Credit Suisse had examined a sale or spin-off of its asset management business, that had been shelved. The person said, however, that once further efforts were made to cut costs and boost growth, a sale, or listing of the business on the market, could be back on the cards.

The bank’s drive to centralize its operations is drawing on lessons from some of its recent failures, including Archegos. Earlier this year, Credit Suisse published a report blaming a focus on maximizing short-term profits and enabling “voracious risk-taking” by Archegos for failing to steer the bank away from catastrophe.

Despite long-running discussions about Archegos – by far the bank’s largest hedge fund client – Credit Suisse’s top management were apparently unaware of the risks it was taking.

The bank’s chief risk officer and the head of its investment bank recall hearing about it first only on the eve of the fund’s collapse. “There were numerous warning signals,” the report said. “Yet the business … failed to heed these signs.”

What The New Outlook For Social Security Means For You

Whew! The pandemic had a smaller impact on the Social Security trust funds — that is, Social Security’s solvency — than many feared during the depths of the pandemic downturn.

According to the new 2021 annual report from the Social Security Trustees, the depletion date for the combined trust funds —retirement and disability — is 2033 without any changes to program benefits. That would be when today’s 54-year-olds reach Social Security’s Full Retirement Age. Still, that’s one year earlier than last year’s 2034 estimate.

Depletion date or insolvency doesn’t mean bankruptcy — far from it. Funding from payroll tax receipts will be enough to pay 78% of promised benefits after the combined Social Security trust funds depletion date is reached.

“The trust fund report should be seen as a strength,” says Eric Kingson, professor of social work and public administration at Syracuse University and co-author with Nancy Altman of “Social Security Works for Everyone: Protecting and Expanding the Insurance Americans Love and Count On.”

What the Social Security Trustees Said

The report, Kingson said, “provides information for Congress and the public on what needs to be done to maintain benefits.”

And Altman, president of Social Security Works, chair of the Strengthen Social Security Coalition and a rumored possible Biden appointee to run the Social Security Administration, said this when the Trustees report came out on Wednesday: “Today’s report shows that Social Security remains strong and continues to work well, despite a once-in-a-century pandemic. That this year’s projections are so similar to last year’s proves once again that our Social Security system is built to withstand times of crisis, providing a source of certainty in uncertain times.”

But the Social Security Trustees are strikingly cautious about their estimates involving the impact of the pandemic on the Social Security trust fund and its sister trust fund for Medicare, the federal health insurance program primarily for people 65 and older.

Despite the dry language of actuaries, the uncertainty is apparent.

Employment, earnings, interest rates and gross domestic product (GDP) dropped substantially in the second quarter of 2020, the worst economic period of the pandemic. As a result, the decline in payroll-tax receipts which pay for Social Security benefits eroded the trust funds, though the drop in payroll taxes was offset somewhat by higher mortality rates.

“Given the unprecedented level of uncertainty, the Trustees currently assume that the pandemic will have no net effect on the individual long range ultimate assumptions,” they write.

The Pandemic and Social Security Solvency

But, they add, “At this time, there is no consensus on what the lasting effects of the Covid-19 pandemic on the long-term experience might be, if any.”

The Trustees say they “will continue to monitor developments and modify the projections in later reports.”

Translation: the status quo remains and the forecast for the pandemic’s effect on Social Security’s solvency is cloudy.

Odds are the coming Social Security financing shortfall won’t get sustained attention from either the Biden administration or Congress despite the need to take action before 2034.

The Trustees aren’t too happy about that.

Their report says: “The Trustees recommend that lawmakers address the projected trust fund shortfalls in a timely way in order to phase in necessary changes gradually and give workers and beneficiaries time to adjust to them. Implementing changes sooner rather than later would allow more generations to share in the needed revenue increases or reductions in scheduled benefits… With informed discussion, creative thinking, and timely legislative action, Social Security can continue to protect future generations.”

The Political Outlook for Social Security Reforms

But the Biden administration and its Congressional allies are instead focused on threading the political needle for an ambitious $3.5 trillion infrastructure spending package, while also dealing with the fallout from the chaotic withdrawal from Afghanistan.

Leading Republican legislators have called for so-called entitlement reform (think Social Security benefit cuts), but that’s a tough sell in the current Democratically controlled Congress.

“Does the report mean the timetable argues for real concrete action on [addressing solvency issues of] Social Security? Probably not. Will it revive the rhetoric that the sky is falling? Sure,” says Robert Blancato, national coordinator of the Elder Justice Coalition advocacy group, president of Matz Blancato and Associates and a 2016 Next Avenue Influencer in Aging.

The issue over how best to restore financial solvency to Social Security isn’t going away. That’s because the program is fundamental to the economic security of retired Americans. Social Security currently pays benefits to 49 million retired workers and dependents of retired workers (as well as survivor benefits to six million younger people and 10 million disabled people).

However, the tenor of the longer-term solvency discussion has significantly changed in recent years.

To be sure, a number of leading Republicans still want to cut Social Security retirement benefits to reduce the impending shortfall. Their latest maneuver is what’s known as The TRUST Act, sponsored by Utah Sen. Mitt Romney.

It calls for closed-door meetings of congressionally appointed bipartisan committees to come up with legislation to restore solvency by June 1 of the following year. The TRUST act would also limit Congress to voting yes or no on the proposals. No amendments allowed.

What’s Different About Future Social Security Changes

AARP, responding to the Trustees report news, came out vehemently against The TRUST Act’s closed-door reform plan. “All members of Congress should be held accountable for any action on Social Security and Medicare,” AARP CEO Jo Ann Jenkins said.

“The concern seems to be they would look to cuts first, versus a more comprehensive approach,” says Blancato. A more comprehensive approach could include tax increases for the wealthy and technical changes to the Social Security system.

Something else that’s different is that liberals are no longer trying to simply stave off benefit cuts and preserve the program exactly as it is — the main tactic since Republican Newt Gingrich was House Majority Leader in the mid-1990s. That have bigger and bolder ideas.

Most Democratic members of Congress have co-sponsored legislation to expand Social Security or voted in support of incremental increases in benefits, such as providing more for the oldest old and a new minimum Social Security benefit equal to at least 125% of the poverty level (that translates to $16,100 for a household of one).

Addressing Social Security’s shortfall and paying for the new benefits, with the Democrats’ plans, would come from tax hikes, ranging from gradually raising the 6.2% payroll tax rate to hiking or eliminating the $142,800 limit on annual earnings subject to Social Security taxes to some combination of these.

But Social Security benefit cuts are off the negotiating table for the Democrats.

“Biden has made a commitment not to cut and to make modest improvements in benefits,” says Kingson. “He won’t back off that.”

The President has pushed for raising the Social Security payroll tax cap so people earning incomes over $400,000 would owe taxes on that money, too. He has also backed raising the minimum Social Security benefit to 125% of the poverty level.

The Good News for Social Security Beneficiaries

One more piece of Social Security news to keep in mind: Social Security recipients are likely to get a sizable cost-of-living adjustment (COLA) to their benefits in 2022. The exact amount will be announced in October and estimates vary widely, from 3% to as high as 6%. A 6% increase would be the highest in 40 years.

But there’s a catch: Medicare Part B premiums for physician and outpatient services — a significant portion of Medicare’s funding —will also go up due to inflation. And those premium payments usually come right out of monthly Social Security checks.

The Trustees report says the estimated standard monthly Medicare Part B premium in 2022 will be $158.50, up about 7% from $148.50 in 2021 and a 9.6% total increase since 2020. (Monthly premiums are based on income, though, and can exceed $500 for high earners.)

The Trustees report says Medicare’s Hospital Insurance Trust Fund (HITF) has enough funds to pay scheduled benefits until 2026, unchanged from last year. Medicare’s finances stayed stable during the pandemic, with people over 65 largely avoiding elective care. The pandemic “is not expected to have a large effect on the financial status of the [Medicare] trust funds after 2024,” the Trustees report noted.

Like Social Security, the trust fund behind Medicare Part A (which pays for hospitals, nursing facilities, home health and hospice care) is primarily funded by payroll taxes. There will be enough tax income coming in to cover an estimated 91% of total scheduled benefits once the trust fund is insolvent.

Medicare Part D, which covers prescription drugs, is mostly funded by federal income taxes, premiums and state payments.

But the political story about Medicare is less about its projected 2026 shortfall and more about momentum toward expanding the program. The Biden administration has proposed adding hearing, visual and dental care to Medicare benefits, something also being pushed by Sen. Bernie Sanders (I-Vt.) At this time, it’s unclear how those new benefits would be paid for, though they wouldn’t affect the trust fund.
