Crypto Investors Get Ready for More Taxes But Clearer Rules

Sure, you might have to actually pay U.S. taxes on those crypto trades. But at least it will be easier to figure out how much you owe.

A new push by Congress to require crypto brokers to report transactions to the Internal Revenue Service could create some unwelcome tax bills but could clarify rules for traders and users of Bitcoin and other digital tokens, potentially strengthening the system in the long run, people in the industry say.

The new rules — a last-minute addition to the $550 billion bipartisan infrastructure package now being considered by the U.S. Senate — would also force businesses to disclose trades of digital assets of more than $10,000. The provisions are designed to raise $28 billion.

The measures add to increased scrutiny the IRS has recently applied to traders of Bitcoin, Ethereum and other digital assets. The agency has promised it will issue new rules that clarify how those virtual currencies should be taxed.

People who trade digital currencies must pay income taxes on any gains, even if some crypto investors have been ignoring their tax obligations. But even for those who want to follow the law, it can be difficult to keep track of what’s owed.

Filing taxes on crypto trades can create huge headaches, especially for those who conduct multiple transactions each year. While traditional stock brokerages are already required to send detailed tax forms to clients, crypto exchanges aren’t. Even if firms wanted to help their clients file taxes, it’s not always clear how to do that under the current regulations.

In addition, tax obligations can pop up in surprising places. People who use digital currencies to pay for things — like, say, a Tesla, or a pizza — are supposed to pay taxes on any increase in value of the crypto they spend. It’s a key difference between using digital “currencies” and actual, fiat currencies such as the U.S. dollar to conduct commerce.

Andrew Johnson, a project manager at a large national bank, has invested tens of thousands in crypto and uses a dedicated service to figure out what he owes in taxes. He’s been using CoinTracker, which he learned about though a YouTube channel that he trusts.

“Most would benefit from a tracking service to help with taxes,” he said. “For me, I decided it was worth the cost to not have to manually track all the trades I did — which could take hours or days.”

Cryptocurrency exchanges and others in the industry have raised concerns that the U.S. Senate is rushing the rules into effect without consulting them first.

Some wondered whether the new rules and regulatory attention would encourage mainstream investors to join the space — or hurt the appeal of cryptocurrencies by killing its anything-goes ethos.

“Some portion of crypto investors may start to have second thoughts about the tax consequences,” said Michael Bailey, director of research at FBB Capital Partners. “It’s almost like crypto is a really fun party, but it’s getting late and a few people are starting to look at their watches as they think about the next morning.”

For years, the IRS has been warning taxpayers to report cryptocurrency transactions on their tax returns. More recently, the agency has made clear that fighting tax evasion through digital currencies is a top priority.

The IRS has started collecting vast amounts of data on blockchain transactions, has subpoenaed crypto exchanges and worked on coordinating enforcement with foreign governments. Last year, the IRS added a yes-or-no question to the front page of the 1040 income tax form asking whether filers had sold or exchanged virtual currencies.

The jurisdiction of U.S. law enforcement only reaches so far, and crypto traders who prize secrecy could flee to offshore exchanges, or take other measures to avoid being spotted by the IRS. However, the U.S. has already shown it can crack down on foreign tax evasion by, for example, forcing banks in Switzerland and elsewhere to divulge details on American clients.

Even if parts of the crypto universe remain hidden, it may be difficult to move those assets onshore and turn them into legitimate wealth.

“If a U.S. taxpayer is into crypto for the ability to underreport income from sales or transfers, chances are someone in a chain somewhere may have to disclose it,” said Julio Jimenez, an attorney who is principal in the tax services group at Marks Paneth LLP.

All this isn’t necessarily a bad thing for law-abiding investors in digital assets if they end up with clearer rules and easier-to-understand annual statements from crypto firms.

“I think it will have a positive effect on the industry,” said Brett Cotler, an attorney at Seward and Kissel LLP in New York who specializes in blockchain and cryptocurrency. While exchanges and fintech firms that deal in digital currencies may have to spend money upgrading reporting and compliance systems, it will improve customer service, he said.

Johnson, the crypto trader, said he thinks the new rules will help legitimize the crypto ecosystem and foster international growth.

“While at its heart, crypto assets have been a means of moving value outside of government-controlled rails, I still understand the need for regulation in the crypto space in order for wider adoption to take place,” he said.

Tax refunds typically arrive within 21 days of when you file your individual tax return. One reason it may take longer: if you made a mistake calculating your recovery rebate credit.

Wondering where your tax refund is? In its Covid-19 operations update, the Internal Revenue Service has added an explanation for why in many cases it’s taking longer than the typical 21 days to process tax refunds for individual taxpayers. We’re talking about tax returns filed for the 2020 tax year during the 2021 tax season that opened in February and runs through May 17.

May 17? That’s right. 2020 individual tax returns are due on Monday, May 17—instead of the typical April 15th due date. The delayed due date is because of the many ways the coronavirus pandemic has upended people’s lives and their tax pictures. Note: Quarterly estimated taxes for the 2021 tax year are still due on April 15th, 2021.

As of April 2, the IRS had received 93.2 million returns, had processed 83.7 million returns, and had issued 62.3 million tax refunds, averaging $2,893 each, according to the latest 2021 filing season statistics.

So why are refunds taking longer than usual? For one thing, the IRS is still wading through the backlog of prior year tax returns. As of March 26, there were 2 million individual tax returns received prior to 2021 in the pipeline. That’s down from 2.6 million as of March 5.

There are two other main reasons 2020 returns are stuck in the unprocessed pile. For taxpayers who used their 2019 income to figure the Earned Income Tax Credit and/the Advance Child Tax Credit, an IRS employee has to validate the return. The second reason is many returns are requiring a correction to the Recovery Rebate Credit amount claimed on the return.

Neither of these two cases requires the IRS to correspond with taxpayers, but the “special handling” means that it’s taking the IRS more than 21 days to issue any related refund. If a correction is made on the return, the IRS will send an explanation letter.

The IRS has a whole Q&A page set up for questions related to 2020 Recovery Rebate Credit corrections after 2020 tax returns are filed. Taxpayers who were eligible but didn’t get the Round 1 or Round 2 stimulus payments (from the March 2020 CARES Act and the year-end 2020 spending package) could claim those payments on their 2020 tax return as a recovery rebate credit.

If you were eligible for the recovery rebate credit but didn’t claim it, you need to file an amended return. If you entered an incorrect amount for the credit on your return, you should NOT file an amended return, the IRS says. The IRS will calculate the correct amount, make the correction to your tax return, and continue processing it.

Some of the reasons the IRS is changing credit amounts include: the taxpayer was claimed as a dependent on another taxpayer’s return, there was an issue with Social Security numbers or taxpayer identification numbers, a child exceeds the age limit (17), or your adjusted gross income was too high.

Understanding The Research & Development Tax Credit – What Small Businesses Need To Know

It’s tax season, let the sales pitches begin! Tax return preparation companies and do-it-yourself software providers are hard at work convincing individual taxpayers that their services and products are the way to maximize a tax refund or pay the lowest amount of tax. And, judging by what I’m seeing on social media, companies that specialize in the Credit for Increasing Research Activities (also known as the R&D tax credit) are also selling hard, looking for businesses who may qualify for this credit—especially startups.

They are casting an extremely wide net. While it’s true that the R&D credit is often overlooked by small businesses and their return preparers, it’s not as easy to qualify for the credit as some of these companies want small business owners to believe. Buyer beware.

For sole proprietorships, partnerships, and S-corporations the R&D credit is claimed by filing Form 6765 with the business return (Schedule C of a Form 1040, Form 1065, or Form 1120-S, respectively). Qualifying small businesses can elect an up to $250,000 payroll tax credit instead of an income tax credit.

I’m not going to get into the mechanics of taking the credits here but it is easy to see how this election could benefit a startup in the early stages with payroll expenses and the associated taxes but not much income to be taxed. Nevertheless, the mere fact that a business is new or has a new product does not automatically make expenses qualified research expenses for the purposes of this credit.

Section 174 of the Internal Revenue Code allows a taxpayer to treat “research or experimental expenditures” as expenses instead of having to amortize them over 60 months. The R&D credit uses the same definition of research or experimental expenditures as IRC Section 174. Qualified research expenses are defined in Treasury Regulation 1.174-2. The expenditures must be “incurred in connection with the taxpayer’s trade or business” and must “represent research and development costs in the experimental or the laboratory sense.”

The regulation goes on to state that “expenditures represent research and development costs in the experimental or laboratory sense if they are for activities intended to discover information that would eliminate uncertainty concerning the development or improvement of a product.” Additionally, qualification depends on the “nature of the activity to which the expenditures relate, not the nature of the product or improvement being developed.” It is on these semantic rocks that many tax credit ships have foundered.

In Connection With The Taxpayer’s Trade or Business

For an expenditure to be incurred in connection with a trade or business, the business must be a functioning business. Deductions exist for startup expenses for businesses but those should not be confused with the R&D credit.

Research activities conducted before a business is a business may be legitimate (and deductible) startup expenses but they do not qualify for the R&D credit. In other words, you must start your startup and then do the research, not develop the product and build the business around it in order for research expenditures to be considered qualifying expenses for the R&D credit.

The Experimental Or The Laboratory Sense

To qualify, research and development expenditures must be paid to eliminate uncertainty concerning the development or improvement of a product. This concept is perhaps best described as traditional trial and error using the scientific method. The idea of evaluating alternatives is important as is systematic testing of various alternatives. Testing and debugging an existing product is not enough to qualify for the credit. Neither is evaluating a set of alternatives or features for a given product.

For example, research to determine which set of code objects are necessary to implement a given software solution would not qualify. Quality control and assurance testing is also specifically excluded. A taxpayer must be evaluating alternatives to create a new product or improve an existing product. Additionally, the improvement must be related to the product’s performance and not simply a matter of cosmetics, taste, or fashion. Perhaps the best example of qualifying expenses would be those incurred to develop and test prototypes of a new product.

What about software and app development? What indeed. Determining whether software development costs are qualified research expenditures requires special analysis. Expenses incurred to develop software for internal use are specifically excluded from qualification. In Accounting Standard Codification (ASC) 730, the IRS Large Business & International unit indicated that internal use software includes software “used to provide a service or produce a product that the customer neither acquires nor gains any right to future use of.”

That is, the expenses incurred to develop a customized user experience for your website’s shopping cart will not qualify where expenses incurred to develop and test a new game for a gaming company to sell, most likely would—at least up to the point that “technological feasibility is established” (again, according to ASC 730).

The Nature Of The Activities Not The Nature Of The Product

For expenditures to qualify substantially all (substantially all has been defined as 80%) of the research activities must relate to a process of experimentation for a new or improved product. Corn Island Shipyard, Inc. recently found this out the hard way when the U.S. Tax Court ruled that the 80% requirement was not satisfied “simply because at least 80% of the product’s elements differ from those of the products the taxpayer previously developed.”

The ruling in Little Sandy Coal Company, Inc., v. Commissioner of Internal Revenue (T.C. Memo 2021-15) held that the “substantially all” test applied to activities, not to physical components of the product being developed or improved. In other words, even though the company’s two products (a ship and a dry dock) were 80% different from the company’s other products, because the research activities involved in developing the two new products did not comprise 80% of the research and development activities the expenses did not qualify for the credit.

Developing the two new products only required a small amount of actual experimentation to create a substantially different product. And, for the purposes of this credit, it’s the activities that count, not the product.

The R&D credit can be an excellent benefit for small companies, especially those who are developing new products or product lines. Nevertheless, the rules for claiming the credit are complex and nuanced. Correctly claiming the credit may be beyond the skills of many tax professionals who serve small companies. If you think your company may qualify for the credit it can be a good idea to work with a company that specializes in qualifying companies and determining qualifying expenses.

Those companies should be willing to work with your tax professional (and vice versa). Startup owners should, however, proceed with caution when it comes to firms with big marketing budgets and great sales pitches that promise to qualify them for this credit without knowing anything about the company or its products. 5 Ways Fitness Businesses Have Created Revenue in Pandemic Times

Revenue streams for fitness businesses during the pandemic

When shelter-in-place orders took effect across the country, fitness studios and gyms were forced to find ways to connect with clients outside the typical four walls. As a point of reference, Mindbody reported that 91% of brands using its platform offered virtual classes and events and more than 85% of class-goers started doing livestream classes every week, compared with just 7% of users in 2019. Not surprisingly, outdoor workouts also became popular.

Besides meeting online and outside, studios and gyms thought of other clever ways to connect with clients. To showcase leaders in fitness who found creative ways to stick to coronavirus restrictions while still expanding their reach—and to offer some ideas for how you can expand your own business and community—we talked to “fitpreneurs” across the country. Their methods may inspire you to keep thinking of revenue streams beyond the physical studio as you connect with clients in new, effective ways.

1. Gear Sales and Rentals

Living  rooms became the new go-to gym space when the pandemic hit, as exercise enthusiasts turned to at-home workouts to maintain their fitness. With that shift came a shortage of gym equipment and a backup on orders for kettlebells and dumbbells, for example. Some equipment manufacturers found themselves temporarily out of stock (Schultz 2020).

Meanwhile, fitness studios started renting and selling their own equipment so clients could follow workouts online with the proper setup. Speakeasy of Strength, a personal and semiprivate training facility in Brooklyn, New York, offered kettlebells, ultimate sandbags, minibands and more for sale in August. “While stuck in the uncertainty of the shutdown and what reopening would look like, I wanted to find a solution that would allow us to serve our Speakeasy crew members and neighbors,” says founder and owner Stephen Holiner. “With our expertise, we can guide customers to the right weights and equipment in a way that other online stores can’t. That direct connection with buyers allows us to stick to our mission statement of empowering our neighbors through strength and movement.”

Indoor cycling studios, including CycleBar, which has about 200 studio locations across the country, rented out their bikes when physical spaces shut down in April. “The bike rentals allowed us to successfully pivot to virtual classes and keep our members engaged in not only their workouts but also their studio community,” says CycleBar president Trevor Lucas. “It allowed our owners to provide work to their instructors during such a difficult time and bring some joy to both riders and our studio staff across the country.”

2. Virtual Certification Programs

Sadie Kurzban, founder and CEO of 305 Fitness, a dance-based workout with studio locations in Boston, New York and Washington, D.C. (as well as other pop-up sites), wanted to bring her signature workout to communities outside major cities. But instead of franchising her business, she decided to “invest in the individual” with a certification program. She charges $190 for a week of learning—which moved to Zoom when pandemic restrictions started—and she’s taught her methods to thousands of new instructors.

Instructor certification sign-ups have grown nearly tenfold this year, Kurzban says, and now you can find 305 Fitness–certified instructors across the United States and in France, Brazil, Singapore and Israel. “All of our core values—fun, ownership, action, inclusivity, self-expression, adaptability—are incorporated throughout the weeklong sessions,” Kurzban says. “It was equally important for us to train both the physical skill sets of cuing and counting and the intangibles of how to be an effective and thoughtful leader.” The reason she chose this certification method for expanding her reach? “It comes back to our core value of inclusivity,” she says.

3. Personal Business Extensions / Subscription-Based Offerings

The benefit of virtual workouts and streaming classes is that individual instructors have a chance to build their own brand—even if they’re a part of a larger, better-known fitness company. Take Sydney Miller, for example. A SoulCycle instructor, she originally created her own workout called HOUSEWORK in 2017 for SoulAnnex, a division of the SoulCycle brand that allowed instructors to come into a living space in New York City and teach their own unique class. When the coronavirus hit, she decided to move that method online.

When she launched with Zoom live for her core-meets-HIIT classes, Miller had more than 100 people in attendance. So, she decided to create a subscription-based, on-demand platform, available via an app. In just 2 months, with the help of a developer, the HOUSEWORK app went live to users.

Other instructors formerly associated with big brands have created their own workouts, now streamed to the masses. Founders of Bonded by the Burn, Lucy Sexton (of the brand SLT) and Tracy Carlinsky chose to team up and stream their workout mid-pandemic. They quickly realized they could turn their class into a digital business, and with the help of Vimeo OTT, they made it into a mostly subscription-based, on-demand model, with live Zoom classes mixed into the platform. “The online space is a volume-driven business,” say Sexton and Carlinsky. “Compared to brick-and-mortar boutique fitness, you are no longer limited to 10 machines or 50 bikes, and you can reach clients all over the world.”

4. New Spaces and Partnerships

Gavin McKay, founder and president of Unite Fitness in Philadelphia, says he has pivoted his business model four times since COVID-19 struck the U.S. In early 2020, he was in the midst of expanding to Washington, D.C., but the virus abruptly changed that. McKay put his in-person studio expansion on hold and focused on live, virtual classes, which then expanded to on-demand workouts. In June, the strength and HIIT studio also started offering outdoor classes.

Unite Fitness’s newest venture involves teaming up with a local event space in Philadelphia, the 23rd Street Armory, which has largely suspended its events. Thanks to the more than 14,000 square feet of space, plus an open-door entry way and a top-notch ventilation system, Unite can host more class participants while staying up to code on coronavirus safety precautions. McKay says this space will replace most of its outdoor classes, especially as the seasons change.

Equinox has taken a somewhat similar approach: It created an outdoor club in Los Angeles and New York City to allow members to work out while staying socially distant and safe.

5. Frequent Community Events

In addition to hosting virtual workout classes, many studios have turned to digital community- building to maintain connections between clients and instructors. Pure Barre® studios across the country, for example, focused on retail events and wine nights, dubbed “Sip & Shops,” to get their community together. Pure Barre employees showcased the latest apparel in real time. They also provided a postworkout toast for members and a chance for people to chat after a “Wine Down Wednesdays” class.

Fhitting Room, a New York City-based strength and HIIT studio, often hosts charity events to align with the current social climate. One successful event, called Strength Against Racism, allowed the company to donate more than $50,000 to Color of ChangeNAACP Legal Defense Fund and Harlem Academy. Fhitting Room has also expanded class offerings to special populations, like pre- and postnatal clients, seniors, kids, and healthcare workers, providing a free class to frontline employees, starting at the beginning of the pandemic and continuing every Saturday.

As challenging as the past year has been for the fitness industry, many business owners took it as an opportunity to thrive and implemented creative ideas that helped them maintain a close connection with clients and members, proving that wellness wins when it matters most. 5 Things You Should Know About Capital Gains Tax

A capital gain occurs when you sell something for more than you spent to acquire it. This happens a lot with investments, but it also applies to personal property, such as a car. Every taxpayer should understand these basic facts about capital gains taxes.

Capital gains aren’t just for rich people

Anyone who sells a capital asset should know that capital gains tax may apply. And as the Internal Revenue Service points out, just about everything you own qualifies as a capital asset. That’s the case whether you bought it as an investment, such as stocks or property, or for personal use, such as a car or a big-screen TV.

If you sell something for more than your “basis” in the item, then the difference is a capital gain, and you’ll need to report that gain on your taxes. Your basis is usually what you paid for the item. It includes not only the price of the item, but any other costs you had to pay to acquire it, including:Your resource on tax filingTax season is here!   • Sales taxes, excise taxes and other taxes and fees
  • Shipping and handling costs
  • Installation and setup charges

In addition, money spent on improvements that increase the value of the asset—such as a new addition to a building—can be added to your basis. Depreciation of an asset can reduce your basis.

In most cases, your home is exempt

The single biggest asset many people have is their home, and depending on the real estate market, a homeowner might realize a huge capital gain on a sale. The good news is that the tax code allows you to exclude some or all of such a gain from capital gains tax, as long as you meet three conditions:

  1. You owned the home for a total of at least two years in the five-year period before the sale.
  2. You used the home as your primary residence for a total of at least two years in that same five-year period.
  3. You haven’t excluded the gain from another home sale in the two-year period before the sale.

If you meet these conditions, you can exclude up to $250,000 of your gain if you’re single, $500,000 if you’re married filing jointly.

Length of ownership matters

If you sell an asset after owning it for more than a year, any gain you have is a “long-term” capital gain. If you sell an asset you’ve owned for a year or less, though, it’s a “short-term” capital gain. How much your gain is taxed depends on how long you owned the asset before selling.

  • The tax bite from short-term gains is significantly larger than that from long-term gains – typically 10-20% higher.
  • This difference in tax treatment is one of the advantages a “buy-and-hold” investment strategy has over a strategy that involves frequent buying and selling, as in day trading.
  • People in the lowest tax brackets usually don’t have to pay any tax on long-term capital gains. The difference between short and long term, then, can literally be the difference between taxes and no taxes.

Capital losses can offset capital gains

As anyone with much investment experience can tell you, things don’t always go up in value. They go down, too. If you sell something for less than its basis, you have a capital loss. Capital losses from investments—but not from the sale of personal property—can be used to offset capital gains.

  • If you have $50,000 in long-term gains from the sale of one stock, but $20,000 in long-term losses from the sale of another, then you may only be taxed on $30,000 worth of long-term capital gains.
    • $50,000 – $20,000 = $30,000 long-term capital gains

If capital losses exceed capital gains, you may be able to use the loss to offset up to $3,000 of other income. If you have more than $3,000 in excess capital losses, the amount over $3,000 can be carried forward to future years to offset capital gains or income in those years.

Business income isn’t a capital gain

If you operate a business that buys and sells items, your gains from such sales will be considered—and taxed as—business income rather than capital gains.

For example, many people buy items at antique stores and garage sales and then resell them in online auctions. Do this in a businesslike manner and with the intention of making a profit, and the IRS will view it as a business.

  • The money you pay out for items is a business expense.
  • The money you receive is business revenue.
  • The difference between them is business income, subject to employment taxes.
